How should we approach them when working together? Do we say bluntly to them that we as Muslims cannot have close relationship with them but that would hurt their feelings wont it? I want to find the best way in dealing with this problem. What is the best way to draw the line that would make them understand and benefit both students?

You don't need to explain anything. All you have to do is be friendly but polite to them. Then they will also friendly and polite to you like will not touch you.
